Curious about the expanse of towns. I read in the FAQ that towns are to be 5 x 5 city blocks. Is one block considered this or this?

A single square is considered a block :)

ETA: Are roads and bodies of water not counted in the 25 square limit? I'm just going off of the map of the player-curated towns and I'm confused as to what's counted in the 25 squares and what isn't. >.<

Roads inside of the town do, yeah. The town comes surrounded by wilderness and a road leading to Harper Rock. The road out of town doesn't count, and the surrounding widlerness squares (Some of which can be water or other types of 'terrain squares) don't count.

Really it just depends on what you have in mind for design.

For player-curated towns, is there an option to add lairs, shops, etc. afterwards if the curator pays for it as on the main HR map?

Yep, though the town comes with:

1) NPC battle area
2) 3 public (red) buildings
3) 1 lair or apartment (with autospawn).

The remaining of the 25 squares you can do with as you please, such as shop, magic shop, bank, etc.

Additional lairs would cost additional karma.

Meant to to ask about that. What exactly is an "auto-spawn apartment"? Does that mean they can't be occupied by people like Sanctuary, CF, etc?

No, it just means that when one floor is bought out, it automatically spawns the next floor with apartments for purchase. :)
